What is EFFR — Effective Federal Funds Rate?
It is the average rate at which banks lend reserves to each other without collateral, overnight. It is the rate the Federal Reserve tries to control directly and the one that appears in the headlines when the Fed is said to raise or cut rates.
How to read EFFR — Effective Federal Funds Rate
A very stable line within the Fed's target range. It is always drawn together with the upper and lower bands of the range. What matters is its position WITHIN the range, not its value. Lag: none; a rate is priced in on the same day.
What EFFR — Effective Federal Funds Rate means for the market
When EFFR drifts toward the ceiling of the target range, it is signaling that reserves are scarce: banks with a surplus are few and can charge more. To place it, mentally divide the target range into two halves and see which one it falls in: the lower half is a system with money to spare, the upper half one where it is already hard to get.
Where the money flows
Between banks, with no collateral at all, only the borrower's word. Example: a regional bank ends the day with 2 billion in reserves it does not need and lends them until tomorrow to another bank that is short of what it needs to settle its payments. It is the same money moving from one account to another inside the Fed: nothing is created or destroyed; it only changes hands for one night.
What to watch in EFFR — Effective Federal Funds Rate
Measure the distance to the ceiling of the target range, which is the only actionable thing in this series. It normally runs a few basis points below. If it approaches or touches the ceiling, the Fed has to intervene one way or another, adjusting IORB or letting repo absorb the pressure, and that intervention usually precedes moves in short-term rates across the whole market.
If it sticks to the ceiling of the target range, the system is asking for liquidity.
