How to read EUR/USD Exchange Rate

It rises when the euro strengthens or the dollar weakens. In the context of this section what matters is not the level but its leverage effect on any global liquidity figure. Lag: none; it is not transmitted to prices, it is a conversion.

What EUR/USD Exchange Rate means for the market

A more expensive euro is a cheaper dollar, and a cheap dollar reaches markets through three channels. The first is things priced in dollars: an ounce of gold or a barrel does not change in value because the dollar moves; what changes is the yardstick used to measure them, so their dollar price tends to rise when the dollar falls. The second is debt: much of the world borrows in dollars without earning them —governments and companies outside the United States— and when the dollar falls that debt weighs less in their own currency, gives them more room and financial conditions ease without the Fed having done anything; with a strong dollar the opposite happens, which is why episodes of stress usually come with an expensive dollar. The third is the accounts of US companies: a large share of their sales is abroad, and with a weak dollar that revenue is worth more when converted, so reported profit grows without selling a single extra unit. Now the uncomfortable part: measured over our entire history, the relationship between this line and risk assets is weak —+0.40 with gold, +0.20 with the S&P and almost zero with bitcoin—. The dollar matters for where it squeezes, not as a buy signal.

Where the money flows

It is not a liquidity flow but a conversion price, and that is why it needs watching. Example: a European company with 1 billion euros in the bank still has exactly the same euros whatever happens to the dollar, but for an investor who counts in dollars that money is worth 1.16 or 1.22 billion depending on the day. In the global aggregate that looks as if money had appeared, and nothing has appeared.

What to watch in EUR/USD Exchange Rate

Keep it handy whenever you look at global M2. The check is straightforward: if the aggregate jumps, see whether this line moved at the same time. If they coincide, there was no money creation, only currency translation. It is the filter that separates a real monetary signal from an accounting mirage.
